What Is an Appraisal and How Does It Protect the Buyer?

An appraisal is an important part of most financed home purchases, but buyers sometimes confuse it with a home inspection.

They serve two different purposes.

A home inspection primarily evaluates the visible condition of the property. An appraisal provides an independent opinion of the property’s value, generally for the buyer’s lender.

Why Does the Lender Require an Appraisal?

The lender wants to determine whether the property provides reasonable security for the amount being financed.

The appraiser evaluates the home and compares it with relevant recent sales. The property’s location, size, age, condition, features and current market activity may all be considered when developing an opinion of value.

An appraisal is not a guarantee that you are paying the right price, and it does not replace a professional home inspection. However, it provides valuable information before you complete the purchase.

How Can an Appraisal Benefit You?

An appraisal may identify when the contract price is higher than the value supported by the market.

This is important because your lender will generally base the loan on the appraised value or the contract price, whichever is lower. The lender will not normally increase the loan simply because you agreed to pay more than the appraised value.

Depending on your contract, a low appraisal may give you an opportunity to reconsider the purchase, renegotiate with the seller or exercise an available termination right.

However, an appraisal does not automatically protect you from paying more than the appraised value. Your protections depend on the financing and appraisal terms negotiated before you signed the contract.

What Is an Appraisal Gap?

An appraisal gap is the difference between the contract price and the appraised value.

For example, if you agree to pay $250,000 and the home appraises for $240,000, there is a $10,000 appraisal gap.

Depending on your loan and contract terms, you may be responsible for bringing additional cash to closing if the seller does not agree to reduce the price.

That is why appraisal risk should be discussed before your offer is submitted, not after the appraisal is received.

What Can You Do If the Appraisal Is Low?

A low appraisal does not automatically mean the purchase is over. Possible next steps may include:

•  Asking the seller to reduce the sales price

•  Renegotiate a compromise with the seller

•  Paying some or all of the difference in cash

•  Requesting a reconsideration of value when supported by relevant information

•  Exercising a termination right available under the contract

The seller is not automatically required to lower the price, and the buyer is not always automatically entitled to terminate. The exact contract language matters.
